Whalen Precautionary Cash Cube-Root Reserve Formula

Calculate Whalen’s Optimal Precautionary Cash Buffer M* = ((2 * sigma^2 * c_ill) / r)^(1/3), Foregone Interest Holding Cost, Chebyshev Expected Shortage Penalty Bound, and Total Precautionary Cost.

Size precautionary liquidity buffers with Whalen’s cube-root Chebyshev trade-off!

Whereas Baumol-Tobin sizes deterministic transactions cash with a square root and Miller-Orr sets two-sided control bands around daily random walks, Edward L. Whalen (1966, Quarterly Journal of Economics) derived the canonical distribution-free model of PRECAUTIONARY cash reserves M held against unpredictable net disbursement shocks of zero mean and variance sigma^2! By Chebyshev’s inequality, the probability that net cash outflows exceed reserve M is at most sigma^2 / M^2. Minimizing Total Precautionary Cost = r * M + c_ill * (sigma^2 / M^2)—where r is foregone short-term yield and c_ill is the fixed distress/overdraft penalty—sets derivative r - 2 * c_ill * sigma^2 / M^3 = 0, yielding Optimal Precautionary Buffer M* = ((2 * sigma^2 * c_ill) / r)^(1/3)! Notice the hallmark optimality check: at M*, Holding Cost r * M* is ALWAYS exactly TWICE the Chebyshev Shortage Penalty Bound c_ill * (sigma^2 / M*^2), and an 8x jump in cashflow volatility sigma requires only an (8^2)^(1/3) = 4x larger cash buffer!

Verify on Net_Disbursement_StdDev sigma = $10,000 (B2 -> sigma^2 = 10^8), Distress_Overdraft_Penalty c_ill = $10,800 (B3), and Opportunity_Yield r = 0.08 (8.0%, B4): Optimal Precautionary Cash M* is ((2 * 10^8 * 10,800) / 0.08)^(1/3) = (27 * 10^12)^(1/3) = $30,000.00 (E2); Opportunity Holding Cost is 0.08 * 30,000 = $2,400.00 (E3); Chebyshev Shortage Bound is 10,800 * (10^8 / 9e8) = $1,200.00 (exactly 1/2 of E3!, E4); and Total Expected Cost Bound is $3,600.00 (E5)!

Whalen Cube-Root Precautionary Cash Formula

Validate sigma > 0, c_ill > 0, and Opportunity_Yield r > 0!

=LET(sg_m, B2, cl_p, B3, rt_y, B4, IF(OR(sg_m <= 0, cl_p <= 0, rt_y <= 0), "Invalid Treasury Parameter", ROUND(((2 * (sg_m ^ 2) * cl_p) / rt_y) ^ (1 / 3), 2)))

Sub-Proportional Volatility Scaling Check (sigma^(2/3))

Multiply cashflow standard deviation 8x from $10,000 to $80,000 in cell B2: M* quadruples cleanly to $120,000.00 rather than multiplying 8x to $240,000, demonstrating treasury cash-pooling economies of scale!
