Contract Theory & Corporate Finance

Townsend Costly State Verification Debt Formula

Solve Robert Townsend’s (1979) optimal standard debt face value D* and expected bankruptcy audit cost K*(D*/Y_max) under costly state verification.

Prove why costly bankruptcy auditing makes a Standard Debt Contract uniquely optimal!

Why are corporate loans structured as flat face-value debt D* with bankruptcy seizure below D* rather than smooth profit sharing? Robert Townsend (1979) and Douglas Gale & Martin Hellwig (1985) proved that when project cash flow Y ~ Uniform[0, Y_max] is privately observed by the borrower and verifiable by lenders ONLY by paying fixed audit/bankruptcy cost K > 0, minimizing dissipative audit frequency requires ZERO auditing above threshold D* (constant payment D*) and full audit + seizure (Y - K) when Y < D*! Solving the investor breakeven equation D*(1 - K / Y_max) - D*^2 / (2 * Y_max) = B_req yields D* = Y_max * ((1 - K / Y_max) - SQRT((1 - K / Y_max)^2 - 2 * B_req / Y_max))!

Check by hand with Max_Cash_Flow_Ymax = 100 (B2), Bankruptcy_Audit_Cost_K = 20 (B3), and Investor_Required_Payoff_Breq = 24 (B4): maximum pledgeable debt capacity occurs at D_max = 100 - 20 = 80 -> B_max = 80^2 / 200 = 32.00. At B_req = 24, discriminant (0.80)^2 - 0.48 = 0.16 = (0.40)^2 gives exact Face Value D* = 100 * (0.80 - 0.40) = 40.00, Default Probability 40 / 100 = 0.4000 (40.00%), and Expected Deadweight Audit Loss 20 * 0.40 = 8.00 (confirming lender breakeven: 0.60*40 + 0.40*(20 - 20) = 24.00!)!

Townsend Optimal Debt Face Value D* Formula

Always take the LOWER root (-SQRT(disc)): the upper root sits on the wrong side of the debt-Laffer peak where higher face value increases bankruptcy audits faster than repayments!

Expected Deadweight Bankruptcy Verification Cost K * (D* / Y_max) Formula

Test K = 0 and B_req = 18 to confirm deadweight audit loss vanishes to 0.0000 and D* simplifies to 100 * (1 - SQRT(0.64)) = 20.00!
