DuPont ROE analysis formula: Margin x Asset Turnover x Financial Leverage
Break Return on Equity (NetIncome / Equity) into 3 diagnostic levers—Net Profit Margin, Total Asset Turnover, and Equity Multiplier—to see what drives ROE.
Why two 24% ROE companies can have completely different risk profiles
Headline ROE = NetIncome / ShareholdersEquity hides HOW management earned that return: high-margin software pricing, high-velocity grocery asset turns, or aggressive debt leverage?
The 3-step DuPont Identity cancels Revenue and Assets algebraically: (NetIncome / Revenue) * (Revenue / AvgAssets) * (AvgAssets / AvgEquity) = NetIncome / AvgEquity.
| DuPont Lever ($120M NI, $1B Rev, $800M Assets, $500M Eq) | Formula | Ratio |
|---|---|---|
| 1. Net Profit Margin | =120 / 1,000 | 12.0% (0.12) |
| 2. Asset Turnover | =1,000 / 800 | 1.25x |
| 3. Return on Assets (ROA = 1 x 2) | =0.12 * 1.25 = 120 / 800 | 15.0% (0.15) |
| 4. Equity Multiplier (Leverage) | =800 / 500 | 1.60x (-> ROE = 24.0%) |
Three-factor DuPont ROE and reconciliation check
Verify that Margin * Turnover * Multiplier reconciles identically to direct NetIncome / Equity.
=ROUND((A2 / B2) * (B2 / C2) * (C2 / D2), 4)Equity multiplier: average assets / average equity
Interpret the multiplier using industry context and the composition of liabilities; no single threshold defines excessive leverage.
=ROUND(C2 / D2, 2)Inputs and interpretation
Use the same period and scope for net income and revenue, and consistently measured average assets and equity. The factorization requires nonzero denominators; negative or near-zero equity makes the usual interpretation problematic. Assets/equity equals 1+liabilities/equity under the balance-sheet identity, not necessarily 1+interest-bearing-debt/equity. Leverage alone does not establish operating performance.
